If i recall the THS on the show said it started by accident. They never intended to hide him, but after a few episodes they realized that they were and it became a running gag. In the Finale when the fence came down, they still hide his face, but also implied that even the characters had never seen his face completely unobstructed.

Tim Allen also said that he suggested that in the finale(before they agreed on the one they used)they thought of revealing him as a ghost. Wisely they didn't.

I always wondered that too. I guess they needed a running gag besides the fact that Tim really didn't know what he was doing. I remember on E.T. they were interviewing the cast to talk about the great ratings they were getting and they made sure to put the neighbor behind a speaker or something so that all you could see was his hat.

He was based on a neighbor Tim Allen had as a kid, and Allen was too short to see over the fence, and therefore never saw his face.
