I will be installing vinyl siding on the outside and wood paneling or dry wall on the inside. The house is located in Michigan (cold winters)

I'd put two-inch foam panels on the inside and outside, with a vapor barrier between the blocks and the outside foam. You'll need to think about your fastening systems for your nailers, although steel studs would probably be the easiest.

Styrofoam insulation panels are what you see most people using under vinyl siding alot where I live (northern Illinois). It goes up quickly and easily and is available in varying R-Values.

You can use a foil backed foam insulation on the inside walls between the furring strips or just use the foil by itself but you must have foil barrier between the block and your drywall or you will get mold
