They don't earn a lot of money from the free emails, but the email is just one of the many services offered by Yahoo and Microsoft, two companies that are cash flow rich. They want to be the one-stop destination for websurfers, that's why they have the free news, free search, free weather, free etc. The companies itself make money from advertising mostly, and they are hoping that loyal Yahoo users will also sign up their other paid services, like upgrading from free mail to the Premium Mail, or using their web hosting services. But in one word: advertising.

The simplest avenue is advertising. Advertisers pay for the space the rent on the webpage. Yahoo and MSN also leverage from the total web experience they claim to offer, because other than email, they also offer services like auctions, blogging space, etc. These features are again enticements to advertisers and also some paying users. Other web content providers like Paypal are also charged a fee by Yahoo to offer payment services in auctions. This is just one example.
