Yes they can, and recently Microsoft, AOL and Yahoo! handed over search records for a random selection of their users to the American Government in an apparent bid to track down paedophiles. Google refused to hand over records.

Most ISPs do not. Microsoft keeps some information but not the extent that you just said. The big ones are the search engines like Google or Yahoo.
The search engines all track what you search for. You will notice ads on the pages start to come up with what interests you.

Yes your ISPs keep a log of all sites and emails you send and recieve.
I am not sure how long they store the logs for, but it must be quite a while as the Government can ask to access the log especially if they suspect you of terrorism or other more serious criminal activities.
There isn't anyway you can clear or delete the log.

I doubt they would have time to search through everyone's surfing habits on a day to day basis but I would imagine there must be records kept in case the police (or similar) need to check where somebody has been surfing.

No they can't. Even if they're they cannot disclose it legally unless you ask them to keep a track on that
