It stands for laughing out loud, and the reason people intersperse it throughout their text is due to the flaw of the internet - it eliminates face-to-face interaction. Whereas when talking to someone you can literally laugh in order to hint to the other person what you're saying is actually supposed to be taken in jest, however when reading the little pointers are missing. So people write lol to suggest to the other person that they're supposed to laugh at what has just been said.

The commonly understood expansion is 'Laughing out loud'....
This short form was needed to convey the emotions to a person far away (out of sight), during a chat (internet, mobile etc) to add emotional value , spice to the conversation...
You can add "Lots Of Laughter".. "Let Off/Out(a) Laugh" or anything, but after informing the recepient of such modifications, to ensure proper communication !
