You should really just ignore it, When he/she asks "the question", It's best to tell her that when she gets older she'll find out, Or just change the subject when that comes up, or just make something up, Like... "It's like smoking (if she/he knows what that is) Don't do it until you are privilaged, When you will when you're older, Like 27ish."
She/He'll understand.

You should DEFINITELY tell her parents! Don't get me wrong, it is quite normal for children to engage in sexual play-but to a point...your cousin is quite young to know any of that stuff...Even if you don't feel comfy enough to talk to her parents, tell another close adult. It could be that someone-even one of your older cousins-has touched her or showed her things she shouldn't be experiencing at her age...please tell an adult ASAP-you may be saving your lil cousin from pain in the long run...

You really need to talk to someone about it an adult but that is your call whether or not you tell it will most likely come out in public and then someone will say why didn't you say something before?

When i was 7, my "Friend" (also 7) had sex with her cousin and I told... I was horrified when i heard what they did, (at that time i knew what it was), But she was sad.. Now she still get upset if anyone says anything about it.. but they didnt know any better... Its still really disgusting though.. tell... before ANYTHING really serious like that happens... And now if anyone asks her, (Or him), they lost their virginities at 16 like eveyone else, and to different people...

Her parents need to know about this so that they can instruct her on proper behavior. Otherwise she is a definite candidate for molestation and none of us want that for her.

Tell your parents. This is something they really need to know.

I think you should tell your parents. This little child is vulnerable, and could easily end up being abused. Would you want that?
