A buffer is a region in your computers memory. What video players do is that they download the file and store it in this buffer. This will thus will not reduce the speed of transfer for other programs. Thats what is buffering.

In streaming media, buffering refers to bringing in an extra amount of data (filling the buffer) before playing the audio or video

What is is doing when it is buffering is downloading part of the file so that any slowing of the line will minimise any viewing problems ie it is like anti-shock on cd players.
It downloads it to a temporary file which is deleted after your finish viewing the video or listening to the music.
