The Jews claimed a strip of land was their promised land - that land happened to be populated by the Palestinians.
So that starts it, the Jews says ours, the Palestinians say, hey we've been here a long time, it's ours.
Then the Arab world does not agree with the way Israel handles conflict. If you do something to an Israeli, they will get you back - they believe in retaliatory strikes. So if a group from Palestine bombs some town in Israel, they will follow that group into whatever country to get them, even if it means going in with their military.

For a detailed understanding of this you should probably look through Genisis 1948. it's a massive book though, so I'll try to summarize.
So WWII had just ended. The Jews had just gone through something obviously horrific, so the Western powers wanted to give them something to say "We're sorry we didn't step in earlier" and to appease powerful Jewish people. So the Jews have this land they consider their promised land, present day Israel. They say they want that, so the Western powers give them that. There have always been some Jews there, and the Arabs were fine with that. Everyone got along very well. But now the Western powers have created a state just for Jews. it's small though, so the Arabs figure they can deal with it. But Israel starts to get bigger. The Arabs aren't happy about this, but there is nothing they can do. Israel has America, as well as other powerful nations backing it. If the Arabs touch it, they'd be seriuosly hurt by a world super power. So Israel is allowed to get bigger. And bigger. And bigger. Israelis bulldoze populated Palestenian towns, killing people, to expand. So ofcourse Palestenians fight back. They fought in the first place against their land being stolen. Israel sucks in Jerusalem. This is the final straw pretty much. This is very very important for both the Muslim and Jewish faiths. It's where the Western wall is, and where the Dome of the Rock is. No one religion can have control over it (remember the Crusades? Yeah, same issue). So, that's the problem.
As you can tell, I'm biased. But too often the media is biased towards Israel, so sometimes a counter-bias is in order.

Turkey was ruling over much of the Middle East. They were joining forces with the Germans. Lawrence of Arabia was sent to the Arabs in what is now Saudi Arabia to ask them to organize and to help kick the Turks out. The British promised that the land would be the Arabs.
Well the Arabs helped the British defeat the Turks. However, in the meantime France told the British that they should have a colony in the Mid East, so Syria was given to the French. Then the Jews who were living in Palestine for a while (this was pre Holocaust) went to the British and demanded Palestine. So, the British gave them Palestine. All of this was going on behind the Arabs back while they were dying for the British. That is the beginning of the conflict.
Then the British government put the Saudi leader in control of Iraq. That is where a lot of the Sunni - Shite conflict began in Iraq. The Saudis are Sunni.

It started back in biblical time with Isaac and Ishmeal. Isrealis are descedents from Isaac while the Arabs are from Ishmeal. It was God's will that Abraham and Sarah would wait until the time was right to have a son like He promised them. But Sarah wanted a son now and told Abraham that maybe he was supposed to sleep with Hagar her servant. He did and then Ishmeal was born. Basically they jumped the gun because God was talking about Sarah and Abraham not Abraham and Hagar. Anyway after Isaac was born Sarah had Hagar cast out. And basically the tension between Isaac and Ishmeal began there and that's why they are still fighting. And of course the land and something other things are involved too but Im not sure what.

Over many centuries, Israel has fought with Arab nations over land. This is more about "who keeps more land". After 1945, Israel officially became a "country" , sponsored by Europeans and US. The Jews that had been displaced by World War II eventually returned to Israel and claimed more land which the Palestinians had been using. In all, the conflict is about land and control of water,plus Arabs are still hurt after being defeated in the '60 by the Jews. Things get aggravated with US clearly providing weapons to Israel and Bush ignoring the abuses committed by the Israel Army.

Awesome summarized it best but one thing to add. The problem is that both the real estate and religious problem is UNSOLVABLE.
Lets say you won a lottery and obtained a piece of land. The government pays the owner of this land $10,000 every month.(you just won this). Would you ever give up this land? What would you think would happen if the government says anyone can take this land using force from you if so they wished.
