Just like the other answers, I'll say that this is a dangerous situation.
Most touching by a teacher is innapropriate. A pat on the back for a good grade is one thing. But if the teacher is asking for hugs (or more), she definately shouldn't be doing so.
Ask her how she feels when he asks her to touch him. Because most people would feel innately uncomfortable with that situation. That's her mind telling her that the actions are wrong. She should be listening to the signals, not the teacher.
There are polite ways to refuse contact. Pretending she's sick, or just being the first one out of the room.

If the touching is really innapropriate (sexual in nature), you have a duty to your friend to help protect her. She may be scared, and in the future will wonder why you stood by and did nothing to help her. Tell your parents, her parents, a police officer. The counsellor may not help much since they are collegues. Please help your friend. She may be angry (from embarassment) after it all comes out, but she will be grateful to you one day.

This is too much for you to deal with. You need to tell your parents and have them go with you to talk to the principal privately. If they do not think the principal would take this seriously and respond appropriately, they might prefer going to Child Protective Services instead. This teacher is the adult. The student is not. No one should be in a position of responsibility over students if they are asking the students to touch them. This is criminal activity!!!! Your friend needs help and the only way you can help her is to have adults help you report this teacher. Your friend is a victim. She needs help and so do all the other students this teacher might try to molest. Don't stop until she gets help and the teacher gets to tell his story to a judge.

Your teacher is abusing your friend, and that is NOT okay, at all, ever. It doesn't matter what you tell her, because even if he stops abusing your friend, he is still going to do it to someone else. You need to tell your parents and the school principal what you know. Do it right now, don't wait.

If you see a teacher asking a student to touch him, then you need to report it immediately.

Tell your friend to run in the other direction. Then she needs to tell the principal, her parents or another responsible adult.

If your friend is having a relationship with a teacher at school, you should probably tell the counsoler. Tell the him/her to keep your name secret so that your best friend will not know. You shouldn't keep it secret because farther down the line things are sure to get out of hand and you would and your friend would wish you would've said some thing.
