It means the person is delusional and lives in their own world. The person is difficult to reason with and have a normal conversation with. They go into fits of rage for reasons you can't understand. They do totally unacceptable things like laugh at the wrong time and make fun in situations where it should be serious.

This world were people kill, rape, maim, etc. each other is insane. It is insane to "cut off your nose to spite your face". Insanity is "better", "more", prettier, and generally comparing one thing against another. Welcome to this world of insanity. IF we are all insane, then that must mean that nobody is!
