All mythology is about the fight between Good and Evil. So is the story of Diwali.
A demon called "Narakasura" was all evil and was terrorizing the world. Lord took the form of "Krishna" an avatar or incarnation and slayed the demon. The resulting jubilation is the day of Diwali.

Lord Vishnu killed many demons, but he was not associated with Diwali as diwali is celebrated because it signifiies the return of Lord Ram and his wife Sita from exile after he defeated the evil king Ravan.
As for how 'IT' became a demon? I don't think that it was a demon in the sense of what we see in movies, but merely a person who was extremely evil and who practised black arts etc.

Dewali is celebrated not because Lord Rama Killed the Demon Ravana. But to celebrate Return of Lord Rama back from Exile.
Mother Kaikai, the Step mother of Lord Rama, once saved the life of her husband, Dasarath, and Dasarath Promised her to award 2 desires and also married her.
When Lord Rama was going to be crowned the King, Mother kaikai was poisoned by the words of one of her servant who claimed, that after Lord Rama becomes the King, Kaikai’s own son Bharat would become mere servant.
Poisoned thus, Kaikai decided to use the 2 wishes and asked – 1.Bharat be made the King instead of Rama, 2.Rama be sent to exile in forest for 14 years so that Bharat in meant time can take over the Kingdom completely.
King Dasarath along with the people of Ayodhya, where heart broken. Dasarath fainted and fell ill. In those days the promise of a King or Politicians was very important and they never broke them. It was this that made the citizens, Trust the Kings. Lord Rama in order to behold the Promise of the King, his father, voluntarily took up the decision to go to exile in forest. Bharat at that time was away on a mission in another country.
King Dasarath could not bare the separation and guilt and died in illness. When Bharat came to know of his fathers death, he immediately returned. Knowing all the things that happened, King Bharat felt very guilty himself and went to bring back Lord Rama from forest. But Lord Rama did not agree to return as it would mean breaking the promise of his father.
But Lord Bharat did not agree to become the King. He instead kept the shoes of Lord Rama on the throne and managed the kingdom on his Behalf. Lord Rama is the incarnation of God himself and people of Ayodya kept their lives and lived only with the desire that they would be able to see Lord Rama again after his Exile Period.
When messenger gave information of Lord Rama’s return from exile, the whole kingdom was decorated with flowers, Lamps and other paraphernalia to welcome Lord Rama back to their hearts. This Festival is called Dipavali for the numerous lamps that are lit. This festival is still celebrated, to remind us that we have removed God from our hearts and on this day God himself returned to his people. So let us all invite Lord Rama or God back into our hearts.

Ravana Became demon by torturing the sages who where engaged in worship of God. He also supported many other demons whose business was simply to enjoy at cost of others. Ravana kidnapped Lord Rama’s wife from the forest. Lord Rama hence fought and killed Ravana and many other demons who came to help Ravana. This fight relieved the sages of these demons and provided them freedom to render Devotional service to God.

By the way you should ask this question in Religion and Sprituality. Ramayana is not Mythology but History with great Spiritual teachings.
