It's gramatically complicated. There is a conditional component. The verb comes in the past tense even though it refers to a possible future event.

First I'd explain what "mind" means. Then you could give a variety of sentences with similar constructs:

Would it be ok if I smoked?
Would you mind if I had a break?
Would you be cross if I left my dishes?
That would be nice.
It would be better if you didn't smoke.

Each of us has our own rights but we should also respect the right of others (so that others will respect us.) In a polite society we should understand that the things we do does not interfere with the people around us. Asking around "Would you mind if I smoke?" before lighting up show that you respect people and exhibit good manners. People will love you for this and will hold you in high esteem.
