encounters someone seated without a ticket who wishes to pay the difference in fares. However, at least one of the standees is a 1st class ticket holder. What should the inspector do? Charge the excess fare or make the person vacate his seat so that someone who has already paid the 1st Class fare can sit down?

Bear in mind that in the UK, most services (especially on commuter routes) do not require compulsory reservations, hence it's possible for there to be more ticket holders on board (1st and standard) than there are seats.

Ask the person to move to standard class and give a discount to the person in first class that had to stand.

Ask them to vacate the seat. Why on earth would they oversell first class?

But then, how do you choose which standee to give the seat to?
