Are you looking to make it because you hope it'll be cheaper, or because you want better quality than can be purchased? If it's the latter, I'm not sure I'll be very helpful. =)
Some craft stores will sell foam rubber by the yard or by the block - the open-cell foam would be perfect because of its spongy texture. The down side is that open-cell foam tears easily, so hopefully your child is not too rambunctious! I recommend buying a block if you can find one of an acceptable size, since the by-the-yard stuff is often rolled up and you may have difficulty getting it flat enough for costume work.
As for actually making the costume, I would make it sandwich-board style, with straps holding the front and back of the costume over the child's shoulders. The foam rubber should accept paint, as long as you use brush-on paint and not spray paint (the propellants will EAT the foam rubber!). Make sure the child has appropriately colored clothing on underneath (white shirt, yellow or brown pants) and you should be good to go.

Find one of those real cheap mattresses made of foam rubber (or buy some) and make two flat sheets as big as the body. Cut spacers from the same foam to make a 3 layer thick body the size you need, but leave the center layer just as an outline so the whole thing is hollow. Make arm and leg holes and paint it yellow with.... well you know the rest...

My daughter is going to be Spongebob for Halloween too but we bought the costume. It is made from a foam type material and is one piece that slips over her head. Then, there is shoe covers which are yellow and have ties to tie onto her shoes. Good luck!

Get some large cardboard boxes - make a square big enough for your daughter - paint or color it the color and die an old pair of tennis shoes yellow - and there you have a costume - good luck!@
