Cheaper than hotels are hostels. Running anywhere between 12-30 dollars a night, unless it's a private room.

Yes. You can stay in one of the many hostels. I travelled for 9 weeks in Australia and New Zealand and stayed in hostels the whole time....and it was wonderful. Here're the web sites for Madrid hostels with ratings by people who've stayed there.
