Going by the year, you should have the Cobra series dive not the stringer mount drive. The most common issue with the Cobra transom assembly is the lower mount bolts being loose and allowing the transom assembly to leak. With the drive in the up position, pick up on the lower unit like you a tring to lift the boat. Watch the lower part of the transom assembly where it attaches to the boat. If it moves out when you pick up on the drive, the bolts are loose. That's not all, the wood in the transom is probably rotten too. Good news is a good fiberglass shop can scab in the transom without a complete replacement.
There is also a "bearing" that can be installed to keep the studs from coming loose, it is a metal plate, but OMC called it a bearing.

No, that's bad. Chances are good that if the through-hull seals for the I/O drive haven't been replaced since '86, that's probably where the leak is. Worst case is that there is a crack in the hull. You're going to need to haul it out and check.
