I live in Dubai and I have been using my VoIP (Vonage) service since last year. Recently they signed a contract with a british company that would block all VoIP connections in the U.A.E. and I was wondering if this is legal or not? Is there anyway to bypass this or what?

While it's illegal to block voip service in the US, Dubai operates under its own set of rules. They, and a few other countries around the world, are choosing to block voip traffic for economic reasons, as well as concern over foreign ideas easily making their way into the country. Nations that have limitations on internet sites are more likely to block voip, too.

If you try bypassing the block you may be setting yourself up for an ugly legal situation. What about chat, have they blocked IM as well?

Sure it's legal, it's got nothing to do with democracy it's about business, they don't have to offer to sell you what they don't want to. Maybe you should find another provider ?
