I've thought a lot about this. Here is my answer.
There is no way to tell. And either way, it doesn't mater. We should treat it as real.
If life is an illusion, and I've never lived outside of that illusion, then this illusion is the most real thing to me. I should treat this illusion like reality. I am experiencing pain and happiness in the illusion, and since the purpose of life is to obtain happiness then let this be an illusion or reality, it doesn't mater, and I can find achieve my purpose.
Let's say that this is an illusion. There would need to be some device or mind that is creating this false reality. If that is true, and there is no way to escape, then all we can do is do the most we can with what we have. We have two alternatives, we can either live our lives like this reality doesn't mater, or we can live like it does mater. And then in the end, if this is truly real, it's better that we live like it maters.

Life in this material world is real, but it is illusory in the sense that we are now thinking that our identity is material-- we think we are the material body. And because we think we are a material body, we also think that we belong to this material world. We are neither the body, nor do we belong here. This potency that causes us to think in these ways is called Maya, which literally means 'not this'. Maya is one of the energies of the Lord.
So there is an illusory quality to life here, and this is caused by our misconceptions about our identity which in turn leads to misconceptions of the purpose of our life, relationships with other living beings and practically speaking really screws up everything else we think about and do. If we don't know who we really are, how can we know what our purpose in life is, why we are here, who everyone else is, what this world is, etc?
We are eternal, spirit souls, part of the eternal, spiritual energy of the Supreme Lord. This is our real identity. The body and mind are temporary coverings only, just as clothes cover the body. when we were younger, the life we are living now was an illusion. but at the moment, a reality, right? we never knew that we could attain the life we live today... realizing this, life is always an illusion, but come the future, it becomes the reality. thus whatever we think of today is still an illusion unless we create action in order for it to be a reality.

Rene Descarte wrote an essay on a man who woke up to discover that everything was made of paper, including himself. Everything. It was the work of an evil demon.
The man concluded that that was what reality was and went on with life. Didn't slow him down.
Shouldn't slow you down either.
The important idea is that we don't know what reality is, we only know what our senses and intelligence tell us it is, and they are just models of what reality is. So the point is that we use what we have to describe the world, the reality, knowing full well that we are really describing our models. We try to make our models as realistic as possible and we constantly try to improve our models but they are still and will always be only models.
