I would suggest you thoroughly scan your computer for spyware, adware, and viruses. A couple of very good spyware / adware detection and removal utilities are Spybot (free) and AdAware (free-to-try).
Spybot: http://www.download.com/Spybot-Search-Destroy/3000-8022_4-10401314.html?tag=lst-0-1
AdAware: http://www.download.com/Ad-Aware-SE-Personal-Edition/3000-8022_4-10399602.html?tag=lst-0-1
Download and install them, preferably both, update them, and then scan your computer with each one separately.
If that does not help, you may want to try another antivirus / firewall application and I would suggest you take a look at Avast Home Edition which has good ratings, and is free, on Download.com. If you like it, download, install, update, and scan your system with it also. If you don't already have a firewall, you need one to block outside intrusion into your computer.
http://www.download.com/Avast-Home-Edition/3000-2239_4-10533644.html?tag=lst-0-2
Zone Alarm is also an excellent firewall / security application, listed as free, on Download.com:
http://www.download.com/ZoneAlarm/3000-10435_4-10550364.html?tag=lst-3-7
Finally, if none of this helps, contact your Internet Service Provider (ISP), make them aware of what is happening, and request a new IP address for your connection.

In all likelihood, he is BSing you.
But just to be sure, run a virus scan. If you don't already have software, Zone Alarm has a good anti-virus program, and it is free for 15 days. You should be able to do a full scan in that time.
Then, get a good spyware program. Ad Aware is probably one of the best. Hijack This is also good, but it is a bit more technical.
Finally, make sure you have a working firewall, especially if you have an always-on connection. Windows XP comes with one built in, and it works well enough. But to make sure there isn't something lurking on your computer opening up ports (think of them as points of entry for others to let into your computer) do a port scan. This site http://www.auditmypc.com/freescan/scanoptions.asp offers a free port scan. Just go there, and click on option #1. It will tell you if you have any open ports commonly used by viruses and trojans. If there are none open, then it is likely the guy is just trying to scare you.
Hope this helps. Plus, take the guy off your list. A self-esteem challenged dweeb like that doesn't need to be there.

You have a very serious problem here. First things first: Shut down Messenger and think about installing a router with a built-in firewall. Next is Anti-Spyware and Anti-Virus Software that actually works. At Virtual Lab Systems, we are very serious about how we deal with these issues for our own systems. Our opinion is, You may want to visit our site to find out more on these subjects. In our opinion, unless he's an extremely knowledgeable hacker with some luck, it's not too likely that he can ever get into your system after this. If you install a router with a built-in firewall, you'll need to setup Messenger and your Cam to work with the router. It's our opinion that he may have installed a Trojan Horse or Keylogger on your system to allow him to get your password and who knows what else. We use LinkSys routers for our systems. Our opinion is to change your User I.D. and Password (alpha-numerically on both) immediately. Next thing is to think about installing a software firewall such as Zone Alarm Pro. Our experience with this type of firewall is that, we can usually find out who is "pinging" or accessing our systems.

I'd put him on ignore he's probably some 13 year old script kiddie or some immature jerk sitting at his desk in his super man undies in his moms basement.
As a precaution what I would do if I were you is scan the computer for virus and trojan horses to make sure he hasn't installed a backdoor or anything.
Always go through these steps mentally to make sure your secure:
1) You have a properly configured firewall or router
2) Your system is up to date with the latest microsft patches and antivirus definitions
3) You scanned your computer for spyware and virus
4) Your passwords are not very easy to guess or crack and
you change them regularly
5) Your system settings are secured
Are you using a client like outlook express to get your pop mail from yahoo? because 80% of people send their passwords in clear text making it easy for the hacker to intercept it you should look into getting an SSH client like tunnelier to port forward your mail to yahoo by encryption (it's free for individual use)

To create secure passwords I'd suggest this sight:

hi, perhaps you can try norton to remove the virus and protect your PC, but you need to pay for the software.
i recommand you to use firefox with Google toolbar. firefox can disable all virus to run, because the virus can only run on IE.
besides, firefox can block any any poppus and disable any virus and adware, spyware on webpage, so, firefox is much safer than IE. as you know, most of the virus is spread throught internet and webpage.
firefox is much smaller than IE, so i run faster than IE.
download firefox for free:
