Ligh rays get bent as they enter the water surface due to change in density from air. They dont nessecerily look smaller, it just depends on the angle you are viewing from.

Because water and glass are transparent but denser than air they can bend light (refraction). Just as glass can be used to make a lens that makes objects look larger or smaller, water also distorts the size of objects as you have observed. However the difference is that water is a liquid and you can completely or partially immerse the object in the water.

The refractive index of water is different then air & hence when transfers the medium it get bent & seems to be coming from more distance then it actually is making us feel the object smaller...

The light spectrum is divided while entering through the glass and the glass is angled in such a way that it acts as a catalyst with the water forming magnification effects and then your eyes reverse it all to make it minimized.
