They call him "Fes" because it's a joke - it means "Foreign Exchange Student"
The show has never actually said where he's from ;)

Ooh, I know, I know. The episode when the gang was getting ready to take pictures for the yearbook, they reminisced about the 1st time they met Fez. He states his name but the school bell rings while he is saying it. The name is so long, Kelso says that he will never remember that. So they call him Fez, which is an acronym for Foreign Exchange Student. But what he actually says when the bell rings was the real first and last names of the cast. Excluding Red and Kitty, I think.
