I don't think they were dead, but they were still in the world that Alessa had created. Remember when Alessa's mother said that the road would only open for the dark one? I think that when they left Silent Hill, Dark Alessa had posessed Sharon (in the church, at the end of the battle), and that is why the road opened for them, but they were still in that alternate reality because both Sharon and Dark Alessa (the "demon") were both created by Alessa.
They did not die in the beginning. Sharon wasn't even a real child, she was created by Alessa, who was too disabled to go out and exact revenge on the people who burned her. She created Dark Alessa and Sharon - one was made up of all her hate and anger, the other was made up of everything good that was left in her. She used Sharon to lure her mother to the room at the hospital, so that Dark Alessa could get into the church. She could not get into the church any other way. When she possessed the body of Sharon's mother, Sharon's mother became part of that "otherworld". The trade-off was that Sharon would get her "daughter" back, but as you see from the ending, you can't really raise a daughter that is not really human, unless you want to join her in her realm.

I don't think they were dead. All through the film they kept existing in Alessa's realm, and once they had cleansed it of the darkness and torment she knew, they were trapped there. Sort of like they were in anothere dimension so close to reality that he could feel them near him. Remember in the scene when they were at the school searching for her and she walked by them in the other dimension. . . it's the same idea. I am hoping they make a sequel, and he goes back to Silent Hill because he knows they're still alive. *crossing fingers*

Yes, they died. They died near the beginning when all the freaky stuff started happening; that's why they could see all the monsters and the people in the church. Remember how she told the people in the church they were already dead and didn't know it? She knew that because she realized she was dead, too.
Both in the town and at home at the end, the husband was able to sense his wife because she was there around him, basically in parallel but dead.

Nope. They were still stuck in the "Silent Hill" dimension. They were still living in real time, but within another dimension parallel to the real world.
