It doesn't appear untill you beat the boss on the third level of this dungeon. But you can't beat him unless you have the Axe of Elemental Completeness. You have to blow up the rock to the right of the entrance to this dungeon to get it. An elf will ask if you lost a golden axe or a silver axe. Ignore the question and kill the White Balverine that appears. It will decend a curse upon you. You have to eat an enchanted apple. Within 10 minutes or you'll die. Grab the Axe and run to the left for about 30 seconds you'll see a peddler. He sells the apple. Eat it and go back to the dungeon. The guy that you talked to earlier will be dead. Go to the sixth level of the dungeon where the boss is. Instead of killing him the old-fashoned way you must answer a question. Answer 'Down way juggle arrow'. Then give him the axe and he'll die.
Yes, I made that up. I stole some of it from different games, though. O_O
