I went to a baby shower and they had napkins folded in the shape of a baby undershirt.

Well, I searched as hard as *I* could, and came up with some really great napkin folds, but unfortunately, none of them were baby undershirts!
The best I could come up with (and I think it may have some merit, from other stuff I've researched), is to check the two sites below. These are origami sites for folding paper into shirt shapes!! From what I have seen, many of the more complex napkin & towel shapes are based on origami folding. Maybe you can start with this and see if you can adapt it to what you need.
