This is a reference check -- you are being asked if you know this person, did they work for you, how do you view their work as an employee (did they goof off, not show up to work, steal from you, etc etc etc) -- that is what this means.

They just want to know how you know the applicant - employer, friend, relation, member of some social group, sports team, etc.

How do you know the applicant? What is your relationship to that person?

"How do you know the applicant?", i.e. is he a relative, a friend, a neighbour, your paperboy, your dentist's son, does he go to the same church/club etc. as you, is he a former employee, a current employee, etc.?

How do you know the person applying, that you are presumably writing a reference for... work, friend, classmate, coworker, spouse... etc.
