sentence .

The sentence is correct in the IT usage but not in the IN usage. In here does not convey the exact meaning. inside is a better option.
We can write the sentence as The circle which has a star inside it, is used in religious ceremonies.

There should be a comma.

Sounds O.K. to me..needs a comma after circle and between it and is. The circle, which has a star in it, is used in religious ceremonies.

English is very flexible. There are many different ways to say the same thing. Not knowing the context of this sentence, it is hard to say if it is the best way to word it. However, grammatically, it is correct and makes sense.
