They say that it started in the Middle Ages when the Plague was rampant.
The 'ring around the rosy' referred to the marks that showed up on people's bodies, and the 'pocket full of posies' means the nosegays people would hold up to their noses to block out the stench of the dead. As we all know, the next line is 'Ashes, ashes, we all fall down', meaning that so many died, it seemed as if everyone would 'fall down dead'

Ring around the rosey--red ring around a boil--sign you have the black death
Pocket full of posey--having a pocket full of flowers/herbs was thought to ward off the plaque

It was from the poem, Ring a ring of roses, the shape of the rash referring to the bubonic plague, the pocket full of posey, was a reference to the small bunch of flowers that was carried to disguise the smell of the disease.

It's just a nursery rhyme/game song. People have spread rumours so long that it was created in regards to the black plague that many actually believe it. An urban legends site has debunked the rumour (linked below in source).

Superstitious medieval villagers would carry posies in their pockets during outbreaks of the plague, believing that it warded away the disease.
