The old lady in the potion shop is smelling the mushroom that the pale white guy in the Kokirian Forest gave you. (it's a red mushroom that appears in the bottom right corner of the select an item page.) It's a small part of the huge series of events that leads you to getting the Biggoron sword. (that doesn't break)

Just enter in the Lost Woods and go left and you'll see the guy with his head in his lap. You have to wake him up with a Blue Cuckoo. (see the Cuckoo lady). After you start that, the series of trading various things will begin. I think it was very interesting, you learned alot about various characters in the game and got a nice sword.

And yes, the old guy says he knows that old lady in Kariko because she was a student of his. (remeber when you tried to go in as young Link to her shop there was a sign saying she was away).

It's not an old lady it's the one who had the med
shop in hyrule market town.
She's looking for mushrooms, you need to start the
trading game to get it.
