These are often hard questions for statisticians because of the many ways a "city" can be defined. It's possible they are both the largest city, depending on how you look at it. Regardless, I heard sometime in the 90's that it was Mexico City, but the most recent list I saw put Tokyo at the top. That's especially impressive because it doesn't include some mammoth next-door-neighbor cities like Yokohama which altogether may have a larger population than even Tokyo. I don't know for sure.

And for the record, though I'm guessing most of you know--India is a country, not a city, nor is it even the country with the highest population--though it may catch China soon.

China is the most populated city in the world: 1,313,973,713 (2006)
Japan is the 20th most populated city in the word : 127,463,611 (2006)
Mexico is the 11th most populated city in the world: 107,449,525 (2006)
Important note! In other surveys Jakarta is the highest and in another Tokyo is first and Mexico second.. It all depends on the reliability of the resources.
If it is to just settle the debate between you and your friend then in most surveys Tokyo is always above Mexico.

This site says that if you are just considering the "city" proper, that Mumbai (Bombay) India is the world's most populous city.

well they seem to be alot of confusion and sorry i can't help to make it better becasue it is such a close race but i believe tokyo in area is more populated than mexico city which is spread out over larger area but another city come to mind in population by area and that is hong kong. they just recent built one of the largest airports in the world.
