When I stay in Sydney, I stay at the Prince Alfred Park Backpackers. It's cheap, clean and quiet.
More to the point of your question, It's located just across Prince Alfred Park from Central Railway Station (about 5 mins walk) which means you can access just about the whole city just be wandering down to the station.
It's also about 5-10 mins walk to the central pubs & clubs in the city as well, and the view of Sydney's skyline from it's 2nd floor communal balcony is absolutely spectacular.
It's located on the Southern outskirts of central Sydney in the Surry Hills/Redfern area, which admittedly do have a reputation for being a little rough, but it is miles away from any of the real trouble spots, and is genuinely very safe, IN SPITE of what some know-it-alls in Sydney will try and tell you when you arrive.

I haven't been to Sydney for a while, but the whole city is a great place to visit. I would agree that one should spen a little time in Kings Cross.

I stayed at the Travelodge Wynard its close to darling harbour, the rocks, and alot of tourist attractions. The rocks also have nice hotels and they are safe.

I agree with gazza- Kings Cross is the best, cheap, walking distance of everything & great night life. Try Funk House hostel, great atmosphere and very cheap!

Try the big Youth Hostel - it's pretty central and very safe feeling, I just can't remember what it's called...
