A Router does not need to be used on a LAN. Normally a LAN will use a hub or switch for connecting the computers together and the routing is taken up by the protocol and IP addressing between the computers connected.
However if your network consists of two distinct sections (e.g Admin and Tech) and are seperated by dirrerent IP Subnet masks (192.168.0.1 and 192.168.1.1) You can use the router to link the two network together. This gives you the advantage of only the data that is required to cross over the two networks need to and data that stays in the same network does not. This has the bonus of reducing network conjection.

A router is used to connect networks over a WAN or if you want a shared internet access. You need a hub or a switch to just connect you 10 or 20 users on the network. Hubs are kinda old school and limit your throughput to 10 mbs whereas a switch will give you from 100 mbs to 1gbs. It just depends what kind of speed you want for your clients. If your running CAT5 or CAT6 cable to each of your workstations than you are set for a hub or switch but if you have no infrastructure in place you may be better of with an wirreless enviroment using Access Points to create your interconnectivity. I hope you weren't really looking for a simple answer. Be careful on some of the 'free' advice you get out here. In some cases, you get exactly what you paid for!

no its not needed for a lan. All traffic is local, layer 2 switching would be good as this will learn mac addresses, but a simple hub will suffice in reality. You can plug a router into a port on a switch, you may want to do this for internet access or joining two lans.

Yes. you do. With most business setups you will most likely not see the routers and hubs. those are hidden in a closet or a server room. The router will also be the easiest way to connect each pc and label the connection of each computer to your LAN. Make sure that you have good firewal installed also.
