The line in on your sound card is not amplified. So if you try plugging a guitar or something in there you won't here anything. You need something to boost the audio signal. Becareful if you do this that you don't blow your sound card. But first...

Make sure that you have the line in selected as youre recording source though. That's the first thing.
Goto Control Panel> Sounds and Audio Devices> Advanced> Options> Properties
Select Recording
Make sure Line In is checked.
Click OK.
Make sure line in has a check mark underneath the fader.

1.Yes you Can,I did it,if you have the "Roxio Easy Media Creator" in this sub programme call "Easy Audio Capture" picks up and record any sound from line in/speaker/Auxiliary/what you hear ..
2,Win XP has the option,
Stat Menu/Accessories/Entertainment/Sound Recorder. Records sounds if a microphone and sound card are installed.

i'm pretty sure you can't internally on the "line in". the "line in" is an external jack on the computer to play music from an external source such as a radio. you could try plugging a one end of an 1/8" to 1/8" jack to the "line in" and the other to your speaker jack, or mic the speakers as sound is coming out. but the way you describe it isn't gonna work for ya, sorry. you CAN record on the "line in" with Nero or Roxio if you have an external source using that input jack, otherwise, you can't.

go to your sound options, click advanced on the 'device volume' then go to options. then go to options on there, then click the recording... there should be a 'what u hear' box, if there is tick that and select that for your recording (it depends upon your sound card and what prog you are recording with) hope that helps (line in will not pick up audio being played on your computer)
