It is a rung on the funniness scale:
:) - smile
LOL - laughing out loud
LMAO - laughing my a$$ off
ROTFL - rolling on the floor laughing
ROTFLMAO - rolling on the floor laughing my a$$ off
each one is used as something gets funnier, however now there are emoticons that help convey emotion online now, but these are sometimes still used.

Everyone if correct. It does mean laughing my a$$ off. You will sometimes see LMBO (laughing my butt off). It really can't be used in a sentence. It is only used online.
Example: if I am chatting with you and you tell me a funny story, instead of telling you how funny I think the story is, I will just enter: LMAO.
If someone submits a funny question on this site, I might put as my answer: LMAO.
That is how it is used. I am glad you asked, it would be impossible to figure out on your own.

It means Laughing My A** Off. It's computer lingo short hand. Most use it after someone tells them a funny story or a funny joke. ie That story was so funny I'm LMAO!! (you may see this when instant messaging on Yahoo or MSN.)
