Everyone if correct. It does mean laughing my a$$ off. You will sometimes see LMBO (laughing my butt off). It really can't be used in a sentence. It is only used online.
Example: if I am chatting with you and you tell me a funny story, instead of telling you how funny I think the story is, I will just enter: LMAO.
If someone submits a funny question on this site, I might put as my answer: LMAO.
That is how it is used. I am glad you asked, it would be impossible to figure out on your own.

It means Laughing My A** Off. It's computer lingo short hand. Most use it after someone tells them a funny story or a funny joke. ie That story was so funny I'm LMAO!! (you may see this when instant messaging on Yahoo or MSN.)
