Project Gutenberg is a good sight as per the answers given already for known books and old books. If you fancy new writing try the fanfic sites where people write specifically for the e book reader and do crossover books of other characters such as buffy/Harry Potter or Anita Blake/Potter stories.
Here are a couple of sites I know:
http://www.fanfiction.net/
http://restrictedsection.org
http://www.fictionalley.org/authors/

Some story's can be a bit explicit but they are clearly indicated and there is an age restriction in force.
Happy hunting

Project Guttenberg (www.gutenberg.org) has thousands of free e-books that are no longer coverered by copyright. Also Bibliomania (www.bibliomania.com); Classic Reader (www.classicreader.com); An Online Library of Literaure (www.literature.org); Page by Page (www.pagebypagebooks.com). Try the Internet Public Library site (www.ipl.org) and on the left-hand navigation bar select Books under "Reading Room". A site that indexes online books and links to sites is onlinbooks.library.upenn.edu.

Questia is an online library that has hoardes of really good college-type books. But you do have to pay $100 per year to access it. But I find that it's worth it because once you've paid the fee, you have unlimited access. And you can search the books, make notes, highlights, and everything, all right there online. http://www.questia.com

As far as totally free, it depends on what type of book you are looking for. If you are interested in religious books, and Holy Scriptures from various world religions, then http://www.sacred-texts.com/index.htm has an amazing collection.

Other online books can be found at:

http://www.ishwar.com/

When did the world forget that LIBRARIES exist. Go to one, check out a book, not everything has to be on a screen for you to enjoy it
