Yes, they can. Doesn't mean they ARE, but it's likely if they're competent. Because the company can be held liable for any questionable activity an employee may be involved in. They may not be personally reading all your IMs, but instead put a flag for special attention on any keywords.

Some software is capable of encrypting IMs for privacy. For example Trillian, which works with Yahoo, MSN, AOL, and ICQ. But BOTH parties have to have Trillian installed, and if your employer really is sniffing the traffic, then they're going to be suddenly really interested in why YOUR messages need to be kept secret. Imagine a world where everyone sends postcards, and you're the only one putting your message in an envelope. Suddenly, everyone is interested.

Yes, unless some sort of encrypted channels are used for the communication, but i doubt it. It is common practice to log the network traffic nowadays. Becareful, all you said might be monitored. I don't trust that employer respects employees' privacy anymore.

Yes they can! I am a System admin and that is one of the things that I do is use a packet sniffer to track internet usage.

Yes they can. If they want to. There are loads of such softwares available. These softwares can take regular screenshots of your computer, monitor IM conversations, etc.
