I don't know the exact meaning, but I've always heard it as a kind of term of endearment. Kind of like we'd say, "Give me a hug, you old son of a ....." You get the idea. You'd have to ask a real Mexican the actual "definition" because it's a slang word that I doubt you'll find in a dictionary.

Yeah maybe. It depends on if he's upset then he'd probably be insulting him, on the other hand we mexicans can say that in a "light" sort of way; just like throwing out the word "dude" or "guy" it can even imply sly one.
