I'm a very honest person, but there are some "trap" questions that call more for tactical diplomacy than honesty. The classics are the wife asking, "Does this dress make me look fat?" As tempting as it may be to say, "No, but that vat of popcorn does," you just have to bite your tongue.
So, unless this colleague truly values your honestly, and you feel like you are responsible for dressing her, just reassure her, and try not to kill yourself over this "dishonesty".

Well, lying is never good, but there are some creative ways to not be harsh in telling the truth. The one I like is to say, "Wow, that is really different! Where did you find it?" Of course, in my mind, I'm thinking they found it in the dumpster or at Goodwill, but I've avoided answering the actual question and changed it to something else. At that point, you can always say "Oh, I've never heard of that store. Where is it?' or "Oh, I haven't been in there for a long time. Do they still have good deals?" And, yet, through it all, I haven't told a single lie. :) As far as if you should tell her, it depends upon how close the two of you are. If you're not close or it might be really uncomfortable, then I wouldn't. It's not worth having bad feelings over. Besides, if they want to look awful, that's their choice. Just don't encourage it by telling her she looks good again.

It depends upon ur relation with her.If she is very close to u tell her the truth but in a very very polite manner so that it wont hurt her.U can also say like "u r lookin 2day much gorgeous than yesterday"(diplomacy dear)(if she is intelligent then she wont repeat the mis).Or don't say anything if u dont want troubles frm her side

Some little white lies don't hurt. Maybe suggest something that will look great on her and let her know how awesome she would look. Sometimes telling someone they look bad can hurt so either hint for something better for her or just go for the interesting aspect.

Compromise.
Tell her you don't like the way she looks in that dress. But maybe it is just you. Some others may not think so.
Then suggest another dress she looked good in.

different strokes for different folks. It might not be your taste, but it is hers. If she would have asked me I might have let her know that that is not my style and it was alot of "visual noise"
