I know it oxidizes, but what exactly happens on a chemical level?

one iron atom loses two electrons which go to one oxygen atom. electrons are negatively charged; more charge in oxygen, positive and negative attract, iron and oxygen attracted together.

At the molecular level iron oxidizes and oxygen reduces. These ions are then attracted to each other and they become hematite, FeO.
