Wiki answers most questions like this:
Cloud Cuckoo Land refers to an idealistic state where everything is perfect - "You're living in Cloud-cuckoo-land". The reference is to the play by the Athenian playwright Aristophanes, The Birds, in which the birds of the title, tired of the Earth and Olympus, decide to erect a perfect city between the clouds, to be named Cloud-Cuckoo-Land (Nephelokykkygia).

The really amazing thing is that Aristophanes lived from c. 448 BC – c. 385 BC and The Birds was written in 414 BC, so we are still commonly using a phrase from a play written by an ancient Greek 2,500 years ago.

Saying that someone is living in cloud cuckoo land is the same as saying someone has got their head in the clouds... in other words, not living with their feet on the ground or thinking rationally.
