I would do nothing. I would not encourage her of even acknowledge it for that matter. Just be yourself when around her BUT again do not encourage her. If you tell your wife for example and there isn't anything there as your are misreading the sister in laws actions this could cause problems that may last a lifetime. OR even cause problems in your marraige. If your sister in law takes this further like trying to kiss you then it might be time to address it directly. But for now I'd say ignore it.

really tricky situation! id say ignore it cause its a lose lose situation. if you tell your wife shes gonna get angry if you confront the sister shes gonna deny it and can always turn around and said you have been going after her. try to stay away from her, say what needs to be said avoid being alone with her. be normal and nice. if you do something you are going to hurt your relationship not only with your wife but between her and her family.
