There's a few reasons. In the winter the main reason is to keep you warm. In the summer, the main reason is to keep sweat off our outer shirt.
Also, if you're wearing a thin dress shirt, an undershirt will keep people from seeing your chest through the shirt.

If a man was wearing a nice button-down shirt, so that you couldn't see through the shirt to his chest or so that, if he sweated, his "outside" shirt wouldn't stick to his body, yet the undershirt would absorb the moisture.

They help to make your dress shirt look better. The material lays nicer against the cotton than your skin. Your hair, nipples, and anything else won't show through. The cotton is cooler and more comfortable against your skin than the blends that shirts come in today. It helps to absorb the sweat so it doesn't show through to your shirt.
Similar to why women wear slips and camisoles. Clothing just looks nicer when it's not clinging to your skin or showing imperfections.
