It has two purposes: (1) to block sewer gas from coming up through the pipes, the water in the bowl acting like a trap, and (2) to cover the excrement after it is dropped and thus keep the stench down to more manageable levels, although little can be done about the volume of gas that belches out with the droppings.
Also the water serves to help keep the bowl cleaner.
