Oh, the sword was only in that kind of "dream" land, but in the real world, Sora uses the wooden sword. Don't worry, just keep progressing through the story and this will change.

The item you pick is symbolic for the early attributes you start out with. Since you picked Sword, you will start with more Strength. Staff would've given more MP and Shield more Defense.
The wood sword is just temporary. You will get your main weapon soon.

The thing you started out affected your stats. You start out with more strength, and it also levels up faster. Exactly the opposite with the thing you gave up. Don't worry, you'll get the REAL sword later. But you have to do certain things and talk to Merlin, a wizard...

That was just a dream sequence. Eventually, you'll get given the sword for real.
