In 1999/2000 We went into Sydney for the first time. A friend of ours had hired a boat and we stayed on it all day. After we watched the 9 pm fireworks we got off and went into the botanic gardens near the opera house. It was unbelievable, just the atmosphere. Everyone wants to be your mate and party like there's no tomorrow.
We have done it every year since then.
It really doesn't matter what you decide as you will enjoy it no matter what.

Great suggestions from everyone, but just had to add one more point since you're first-timers: wherever you choose to go, DON'T DRIVE. Really, just don't. There are tons of road closures on New Years Eve, parking is very restricted as well as being hugely in demand. Scope out your public transport options ahead of time, and allow plenty of time for delays. Generally they offer a discount ticket on NYE, which is a fantastic deal -- usually around $5 or so, unlimited bus-train-ferry travel until some generous hour the next day. (or just finish your night with a nap on the grass at McMahon's Point and head home later in the morning. I guarantee you won't be the only one snoozing there)

Build your own raft and bob around the harbour drinking champagne and watching the fireworks with a few close mates.

watch the fire works come off the bridge, go to some gay clubs (even if your straight they are great!), then when the parties over go to the famous jimbucks pie shop near the harbour for an early morning hangover cure
