In very old house, my son disconnected old toilet, hoping to replace it. The opening of the lead pipe it had been connected to is very misshapen and is about 2 inches above the floor. Doesn't it have to be level with the floor to install the closet flange? If so, what kind of tool do we use to cut the pipe?

yes it will have to be cut to get rid of misshaped section and height will depend on new flange.
Cut with hacksaw or sawzall with a fine metal cutting blade.

This might be a job for a qualified plumber! Sometimes we DIY-ers can get too deep into the job, before werealize it actually saves time, money, and effort, to just pay the qualified contractor! If you insist upon DIY, stuff paper towels in the drain to block the stench of sewer gases! Then, remove them just before seating the toilet!
The easy way:
The pipe should be reshaped, and the new ring placed around it, and the new toilet should be measured to assure the lead pipe does fit up inside the toilet!
The hard way:
Reform the lead pipe, gently tapping with a ballpeen, to reform it, and make sure you don't crack it! Then, use the power reciprocating saw (rental? or, $59 at harbor Freight tools) to cut the pipe, possibly, NOT flush with the floor.
Here is why careful fitting is needed!:
The modern toilet sits upon a flange, and uses a ring to seal it, often made of soft wax. You want to make sure there are no leaks that will allow gas and liquids to seep out, so, you should put down a new flange ring.
To get the flange ring to fit properly, you must see that you get one that fits without being obstructed by the pipe. The less cutting and messing about that you have to do, the safer will be the job!
Wear rubber gloves, gogles, and a mask, because, though there isn't a fan to hit, the **** will fly!
Get all your parts first, try a dry fit, and then you might need to hand carve and press parts so that the seal is gas tight!!

As you replace the flange you can use a propane torch to solder the lead to the flange. This will provide a solid seal and give you a firm mount for the toilet. As for cutting the lead pipe that is easily done with a utility knife.

you can use a hack saw or jig saw to cut the lead pipe level with the floor. if need be lowes and home depot sell flange adapters cheap.
