Tell him "You are horrible, give it up." I find that it is best to be brutally honest with people, unless it will end up hurting you in the end.

My son has this problem with his friends and their various bands; for the most part, they do "suck", as you say, but he always finds something to say that's good first, like, "That Bass solo was awesome", but Ken's singing sucks; They all know Ken's singing sucks, but you know what, it just makes Ken try harder and knows that he's surrounded by friends that are honest and trustworthy; Plus, in most of the cases, it's either Punk or Heavy Metal, so, it is what it is...

I'd make up excuses.. Dates, movies, soccer games, early appointment the next day..
but of course, if he starts asking me if he's any good.. then i'll know i'm in trouble. I'll probably say something along the lines of "hmm.. not exactly the type of music i'm totally into. maybe u guys need to work more on your stuff.."
i'll try not to disillusion the guy lest he'll go and try his luck in American Idol or something and be the laughing stock of the rest of the universe.

"Oh, wow! Totally cool, dude!" "Hey, man, I had a great time tonight... thanks for asking me to come see you guys..." "Dude. You guys were lookin' good up there...." "Hey, you guys were ROCKIN' it, bro!"
Non-committal... remark about the way they looked, your level of enjoyment of the venue, how much fun they looked like they were having, how awesome the dive was they were playing in, the pretty girl you met, the food, the drinks, etc.
If you get really desperate and he nails you with "So how did we sound?" then you can say "I think the crowd was lovin' it dude..." or something like that. More desperately avoiding it would be "I thought it was pretty cool, man... I always thought it'd be awesome to be in a band..." without great technical remark.
You're a good friend to these guys to even be asking how not to hurt their feelings :)

Make him buy drinks! Then you have a good excuse to go. A lame band is better when you're wasted.

Tell them that they have "great potential" and if they really work on it and practice they can make something of themselves some day.
