With those free services they offer (Web Hosting, Email account, Search engine, etc), they get tons of traffic through their servers. From this huge traffic, most supplier/producer/seller decide that Yahoo!, Google, etc is good place to trust their internet advertising.

Another way is some people decided free email account is not enough that they then open a premium account. same goes with the web hosting service. At first (free) customer think free is good enough, but then they realize that it's too slow and decide to pay to remove the banners, etc.

Banners are another source of money. also with those informations (finance, weather, etc) makes lots more people depend on internet to get (almost) realtime news, which in the end increases traffic.

Traffic=good advertising opportunity=sponsors

It quite simple really
They make something that the average user likes to use (like a search engine, or a mail application etc.)
They put it online and let everyone use it for free, encouraging participation in large numbers.
Having such a huge captive audience, they let advertisers leverage them by putting up ads along with their applications.
Now, you get advertisements with your mai, searches etc.
To make it more acceptable to the users, they ensure that the advertisement is relevant to the audience, eg, if someone sends you photographs in a mail, they will include an advertisement for a camera. Since you are looking at snaps, you may think about browsing through the link of that camera and buy one for yourself.

The advertisers pay money for such usages and google/yahoo etc make billons out of it!

Advertising revenue Companies pay to advertise and have their web sites come up when you run a search. Then when you click on the link Yahoo gets paid and if you buy something at the site after linking through Yahoo, cha-ching Yahoo gets paid again.

Either by taking money to put a company on top of a search. Or by advertising on the website

via advertising and premium mail accounts they make so much money and also other websites gives them money to add up their sites. latest news and weather reports also is a way of making money
