It's jibberish called "Simlish". The idea is to give you the impression they're talking without recording hours upon hours of specific dialogue. There is some real language in its background though:
The Sims development team created the unique Simlish language by experimenting with fractured Ukrainian and Tagalog, the language of the Philippines. Inspired by the code talkers of WWII, Sims creator Will Wright also suggested experimenting with Navajo.

According to the install screen for the sims two, maxis was actually looking at several dead language to use as the sims language for the original sims. some forms of russian were on the list as were some native american languages.
