This is known as the Loopback address.

Every computer has its own IP address which is unique on the network (this is a very simplified explaination). Each computer will answer to its own IP address, whether it is that computer itself or another computer that tries to contact it. ALL computers will answer to the Loopback but only when the request comes from itself--- for example, if your computer and my computer both try to contact the Loopback at the same time, your computer will respond to your own computer while my computer will respond to mine.

It's set up this way for troubleshooting purposes, so that a tech can determine if the computer's IP address is having a problem, or if the hardware itself is having a problem.

127.0.0.1 is your computers NIC address. It is often used to check if your NIC ( Network Interface Card) is operational, by method of ping. 127.0.0.1 can also be interpreted as a loop back address.

Typing that in google/yahoo is useless, this is because that is an IP address. Each computer that has an internet connection has one, it is almost like a licsence plate on each car, IP adresses identify the user.

this IP refers to the local host, i.e., the local machine on which the program is running (or IP is being referred). useful if you have to communicate b/w 2 applications running on the same comp, and don't have a network set-up.
