It refers to the amniotic sac that encloses the fetus in your womb breaking, or having a tear in it, thereby causing the amniotic fluid in the sac to leak out. The amniotic sac is usually called the "water bag", and so the phrase "water breaking" means your water bag is breaking. It's just a play of words.

It means that in preparation for birth, the amniotic sac has ruptured and amniotic fluid is now leaking out. In the movies, this means everyone runs around like a lunatic and the baby is born in the next 30 minutes. In practice, it doesn't necessarily mean any such thing. But once your water breaks, if the baby hasn't been born relatively soon (on the order of a day or so), many/most doctors will want to induce labor. Having the baby in the uterus after the water breaks isn't great for several reasons; more prone to infection, for instance.

Of course I'm not a doctor. Or someone with a uterus. But pretty sure that is more or less accurate :-)

My experiences:
1st baby -- I never went into labor on my own, even after being 3.5 weeks overdue! The doctor poked the amniotic sack when she was giving me a pelvic exam as her fingers were inserted into the birth canal

2nd baby -- I had a gush of fluid down my legs, part of it clear and part of it like a green slime, as I was walking down the hospital hallway

3rd baby -- I had clear fluid leaking out in very small amounts over a 24 hour timeframe; unfortunately, I didn't realize that this was my "water" breaking because it didn't all gush out at one time

In the last stages of pregnancy the "mucus plug" breaks away inside the vagina allowing the amniotic fluid in the womb to come out.

Then it is babytime :-)

The amniotic sack in which the baby has grown in ruptures typically right before labor begins or soon after.

I think it means that you are ready to have a baby or something like that. (I heard that in films.)
